Right click/save as, then upload them to the site of your choice (photobucket is popular, I use my own webspace), and in UserCP there is a link on the left for setting your avatar.

Exactly, and me signing up for an account with ImageShack means that I own the rights to use their bandwidth as long as I'm compliant with their TOS. The only difference is, I get it for free.
Eh, but I can do a few things with it that you can't with image shack. *shrug*
In the end, I'm happy with my choice, and you with yours, apparently.

And while I agree with you, Rajani Isa, about hot linking images (plenty of people hot linking off my site have been later surprised with images of pr0n), I feel that sites like photobucket/imageshack/etc are there for that purpose. At least, that's what I've seen at many places across the web.
Also, a browser is unlikely to redownload an image from the same address that it has already downloaded from. In the case of photobucket, it sends the cache command "Cache-Control: max-age=21600" so the browser can keep it in it's cache for quite some time. It shouldn't matter how many people are using it as an avatar if they're all using the same URL. If the browser is working properly, it would be only downloaded in a 6 hour (21,600 seconds) stretch.
